Evaluating the Debt Challenge

Many owners lump all their debt together when evaluating whether their business is overleveraged. In reality, debts vary in size and the options available. Small business loans come with many different terms, rates, durations, and legal requirements. Personal guarantees, which follow the owner regardless of business structure, complicate liability, as business closure may not eliminate personal responsibility.

Refinancing can often consolidate existing debts into a new loan with more manageable repayment terms. Many commercial loans can be refinanced into more favorable terms if addressed proactively.

Merchant cash advances (MCAs) are another short-term alternative for covering working capital needs. While they can provide immediate access to funds, they may come with high fees or require repayment based on daily receipts. This, coupled with strict cross-default clauses, often lead small businesses into financial hardship.

Negotiating before missing a payment and using industry terms - such as requesting interest-only periods or re-amortization - often leads to better outcomes with lenders. SBA loan programs remain valuable refinancing options, although qualification requirements are evolving as eligibility ceilings adjust and reliance on automated scoring declines.

The Current Financial Landscape

Business owners currently face persistent inflation, rising operating costs, and difficulty securing affordable credit. As businesses pivot to meet evolving market conditions, they may take on loans or advances with little oversight on how the borrowed money is spent.

Defaulted loans create exposure for owners. Creditors can attempt to seize business and personal assets and enforce guarantees through litigation or garnishment. Federal tax liens for unpaid taxes further complicate personal and business finances.

Refinancing Versus Restructuring

Businesses need to recognize when a loan may no longer be serviced under existing terms and pursue refinancing or settlement with the right lender. Those experiencing structural insolvency-a business cannot generate enough income to cover debts despite operational changes-may require legal tools such as a negotiated settlement or even Subchapter V reorganization.

Clear financials and organized records help lenders better assess risk and allow owners to negotiate terms that reduce total debt without resorting to expensive bridge financing or high-interest loans.

Subchapter V filings, a streamlined bankruptcy process for qualifying small businesses, are increasing. These proceedings remove some of the stigma and cost historically associated with business bankruptcy. Court restructuring should not be the first option considered; it becomes necessary when it is clear that the business cannot realistically service the debt. An attorney will advise when it is time to pursue a negotiation versus a structured settlement or bankruptcy, taking into account personal exposure and federal or state tax lien enforcement.

A Balanced Capital Structure

Owners must understand the risks of funding short-term needs with short-term loans at high interest rates, which creates a "duration mismatch" and makes future financial instability more likely. Creating an undrawn line of credit in advance and carefully tracking cash flow helps manage obligations as conditions change. Evaluating which debts may need refinancing, monitoring days sales outstanding (DSO), and avoiding missteps - such as using withheld payroll taxes to pay suppliers - are necessary disciplines.

Navigating Complex Defaults

Legal representation is crucial in instances where multiple creditors demand payment and liens are present. When personal guarantees have been signed or creditors are pursuing aggressive collection tactics, an attorney provides necessary defense and negotiation services. Legal representation may help avoid the need to file bankruptcy or create a streamlined path toward reorganization and settlement of business debt. Attorneys often review which assets are subject to liens, identify unguaranteed obligations, and manage creditor communication so the owner can maintain day-to-day operations without interruption.

Debt management requires owners to act early, track their debt service coverage, and recognize when existing debts can be refinanced to allow operations to continue. When these efforts prove unsuccessful, proactive negotiation, use of federal small business programs, or legal action through bankruptcy may become necessary.

A free contract review costs nothing and takes a day or two. Call (888) 837-7053, or send the agreements to Delancey Street for a straight read on your options.
